Interest rates across the yield curve are on the rise while major stock market indexes are breaking below key support levels.

A crumbling ceasefire between the U.S. and Iran is halting traffic through the Strait of Hormuz once again and causing a jump in oil prices. Oil has gone from $69 per barrel at the start of July to $89 currently.

While the most recent Consumer Price Index (CPI) report for June showed moderating inflation from a pullback in energy prices, the resurgence of the conflict in the Middle East is pressuring the inflation outlook all over again.

The 2-year Treasury yield that tends to lead key inflection points in monetary policy hit a fresh high for 2026 at 4.37%, and is the highest level since the start of 2025. It also sits well above the current target for the fed funds rate.

The 30-year Treasury yield is also testing a key breakout level once again. In May, the 30-year yield saw a false break above the 5% level which has served as resistance since late 2023. With oil prices on the rise and the inflation outlook uncertain, the 30-year is attempting another breakout (chart below).

Rising rates across the yield curve could keep pressuring stock prices, where indexes like the S&P 500 and Nasdaq peaked in early June and are now losing key support levels.

At the same time, market breadth is deteriorating while the backdrop for seasonality is transitioning from a bullish tailwind to bearish headwind. Seasonality during mid-term election years also tends to produce lower average returns and larger drawdowns.

This week, let’s look at the bearish headwinds stacking up against the stock market across breadth and historic seasonal trends. We’ll also look at the chart pointing to interest rate hikes happening soon.

The Chart Report

Major indexes like the S&P 500 peaked in early June and have been chopping sideways since then. The price action created symmetrical triangle pattern, which is seeing a bearish break last week. Symmetrical triangles tend to be continuation patterns, which means the pattern should resolve in the direction preceding the setup. In this instance, you would have expected a bullish resolution. But over the past week, you can see the S&P 500 is close to breaking the lower trendline in the chart below. The S&P already lost one key support level with the 50-day moving average (MA - black line). If trendline support in the triangle gives way, that could set up a test of the 200-day MA (green line) that’s currently near the 7,000 level (or 5% downside from current levels).

While the indexes like the S&P 500 and Nasdaq are starting to flash bearish signals, there’s already been deterioration in the average stock under the hood. The number of stocks across major exchanges trading in short-term uptrends has been turning lower since the start of July following a tepid recovery. You can measure that with the percent of stocks trading above their 20-day MA in the chart below (which also overlays the metric with the S&P 500). The percent of stocks in short-term uptrends stood at 63% in early July and is seeing a sharper deterioration in the past two weeks. Currently at 42%, you can see in the chart that oversold conditions tend to emerge below the 30% level which means there could be more downside in the near-term.

The S&P 500’s mild pullback in July runs counter to what is a historically strong stretch for the stock market. July ranks as one of the best months for average returns and win rate over various lookback periods for the S&P 500. While there is still one more week of trading remaining, the calendar is about to become much more bearish in the months ahead. The chart below shows the average monthly performance for the S&P, Nasdaq, and Dow going back to 1990. August and September ranks as the worst months for average returns, while midterm election years are also notorious for volatility heading into elections.

Stock Market Update

Massive moves are underway across the yield curve despite a weaker than expected consumer inflation report. Last week, the June Consumer Price Index (CPI) showed an increase of 3.5% year-over-year while the monthly change dropped by 0.4%. The annual gain was less than expected while the monthly decline was the largest decrease since April 2020. But as tensions in the Middle East intensify and oil prices rapidly increase, interest rates are jumping across maturities. The 2-year yield that tends to lead fed funds is now at 4.31% and sits well above the Federal Reserve’s target range. Longer-dated yields are rising as well, with the 30-year rate attempting another breakout above the 5% level in the chart below.

That shows the market isn’t buying into a narrative of moderating inflation despite the most recent CPI report, which could pressure equity prices. Stocks are sensitive to rising yields due to the impact on valuations and competition for investor capital. Rising rates on the short-end also points to tightening monetary policy, where market-implied odds are now pricing two rate hikes by year end. That’s placing downward pressure on stock indexes, especially those more exposed to growth like the Nasdaq-100 Index that’s already broken down from a triangle pattern. The S&P 500 is now testing trendline support of its own triangle pattern while also moving below the 50-day moving average in the chart below.

It’s also worth noting that the S&P 500 is now exiting a favorable seasonal period that runs into late July, with history suggesting a volatile period through September. That could especially be the case given midterm elections on the horizon and as uncertainty in the Middle East climbs again. Stock Market Update

A tug-of-war is playing out in interest rates as inflation fears jump once again while recent labor market data came in softer than expected. Oil prices are jumping as military strikes between the U.S. and Iran intensify with President Trump declaring the ceasefire is over. Tanker traffic through the Strait of Hormuz was starting to normalize, but could be blocked once again. As we’ve seen since the start of the conflict, escalations and reversals happen often. But the threat of another jump in energy prices is placing upward pressure on long-term interest rates. On the other side, the June payrolls report came in much weaker than expected while prior months were revised lower. A sharp drop in the labor force participation rate was behind a decline in the unemployment rate. While there’s significant noise around rates, I’m keeping a close eye on the 30-year Treasury yield’s ascending triangle pattern below.

A breakout in long-term rates may present obstacles for the rally, but the S&P 500 is nearing completion of a short-term bullish chart pattern. The chart below shows the S&P is starting to breakout from a short-term symmetrical triangle pattern forming since the peak in June. Pullbacks in the pattern have found support at the 50-day moving average (black line), while the MACD is turning higher from a bullish reset at the zero line. The backdrop for a breakout remains bullish. Various measures of investor sentiment point to elevated levels of fear, calendar seasonality is favorable during July, and measures of market breadth are showing that the average stock is leading.

There has been a pullback in leading sectors and industries off the March lows, which could lead to the next round of bullish chart setups. That includes stocks leveraged to the AI infrastructure buildout like semiconductors, where many names are starting new basing patterns. Keep reading to see:

Now for this week’s issue…

The start of the third quarter greeted investors with a worse than expected jobs report for June along with negative revisions to prior months…putting a question mark on the health of the labor market.

The economy created just 57,000 jobs during June compared to estimates for 115,000, while May and April’s figures were revised lower by a combined 74,000 jobs. The unemployment rate ticked down to 4.2% on a drop in labor force participation.

Investors initially cheered the report with a rally in stock index futures, signaling a regime where bad economic news is good for equities. As the outlook for monetary policy becomes more hawkish, a softer jobs report could delay rate hikes from the Federal Reserve.

But the reality is that the jobs report likely hit the “Goldilocks” zone, and wasn’t bad enough to stoke growth concerns while also not strong enough to pull forward additional tightening from the Fed.

Even with the softer June jobs report, overall the recent trend in payrolls is inflecting higher based on the three- and six-month moving averages (chart below). Other economic reports received during the week reinforces the growth outlook.

That includes the ISM Manufacturing PMI that measures activity in the manufacturing sector of the economy. While the headline figure decelerated from prior report, it remained well into expansion territory while the leading new orders component points to growth ahead as well.

Signs of broadening economic activity helped send the S&P 500 higher by about 15% in the second quarter that ended last week, which was the best showing in six years. The final month of the quarter also saw market breadth spread beyond the tech sector and AI infrastructure trade.

This week, let’s look at the bullish continuation pattern forming in the S&P 500 while new 52-week highs are expanding across the market. We’ll also look at evidence that economic growth is broadening across industries.

The Chart Report

Although the S&P 500 is coming off a hot second quarter with a 15% gain, the index topped in early June and has yet to make a new high. But the S&P 500 trading within a bullish continuation pattern and has been finding support at a key level. The dashed lines in the chart below show the symmetrical triangle pattern, which tends to resolve in the direction preceding the pattern (higher in this case). As the pattern has filled out, the S&P is finding support at the 50-day moving average (black line). The consolidation is also allowing the index to reset the MACD above the zero line, which is a bullish momentum reset. The pattern is forming against the backdrop of positive calendar seasonality in July and elevated bearish sentiment among retail investors.

While the June jobs report came in weaker than expected, other reports of economic activity are holding up. That includes surveys of business activity across manufacturing and services sectors. The ISM’s manufacturing survey remains above the key 50 level, indicating expansion in that sector of the economy. Underlying components are evolving favorably as well. The new orders figure was reported at 56, indicating growth and is considered a leading indicator of economic activity. Within the manufacturing report, the number of industries reporting growth is jumping higher and is a the best level since 2023 (chart below). That shows economic activity broadening beyond AI infrastructure capex spending.

While the S&P 500 has been consolidating since the start of June, the average stock has been rallying to new record highs. That includes the equal-weight S&P 500, small-cap stocks with the Russell 2000 Index, and the NYSE advance/decline line. New highs minus new lows across major exchanges are jumping higher as well. The chart below shows net new 52-week highs which jumped to the highest daily reading since April and is one of the largest figures of the past year. Improving breadth shows the foundation of the bull market broadening, which is positive for the outlook for forward returns.

Stock prices are a discounting mechanism for future business conditions, and will often turn six- to 12-months before an inflection in earnings. With that in mind, keep a close eye on semiconductor indexes that have gone parabolic around optimism for AI-driven earnings from the capex spend. But the move in semiconductor stocks will likely peak before its apparent the earnings cycle is turning. That’s the lesson from another semiconductor earnings boom heading into the internet bubble peak in 2000. The chart below plots semiconductor stocks in the top panel along with earnings (bottom panel) heading into the 2000 peak. Chip company earnings kept moving higher for nearly a year after chip stock prices peaked.

Stock Market Update

Investors initially cheered a much weaker than expected June payrolls report along with negative revisions to prior months. The economy created just 57,000 jobs during June compared to estimates for 115,000, while May and April’s figures were revised lower by a combined 74,000 jobs. The knee-jerk reaction from investors was to push stock index futures higher, signaling a regime where bad economic news is good for stocks due to the impact on the rate outlook. While odds for a rate hike turned more dovish immediately following the report, eventually the outlook reverted back to a similar scenario before the payrolls report which is an anticipated rate hike at the Fed’s September meeting. Overall, the recent trend in payrolls is inflecting higher based on the three- and six-month moving averages (chart below).

The reality is that the payrolls report reflects a “Goldilocks” figure for the average stock, which isn’t too cold to stoke growth fears and not too hot to pull additional rate hikes forward. While the S&P 500 finished the day flat following the jobs report, there continues to be a massive rotation under the hood. Large-cap value stocks finished the day up 1.20% while large growth was down 1.51%. Excessive momentum in the AI infrastructure trade continues to be unwound while the average stock gets a boost on the broadening economic growth outlook. While the payrolls report is in focus, an updated report on manufacturing activity in June from the ISM survey shows the leading new orders component remaining firmly in expansion territory above the 50 level (chart below).

The key to navigating the rotation is to be proactive taking profits on positions with large gains while seeking out relative strength in new setups. Charts showing sound basing structures in companies with a strong fundamental growth profile remains our primary focus. Keep reading to see:

Now for this week’s issue…

Despite blockbuster earnings from Micron Technology (MU), the AI trade and Magnificent 7 pressured the major indexes this past week.

While Micron blew past analyst estimates and forecast current quarter revenue at $50 billion compared to analyst estimates for $43 billion, it wasn’t enough to lift AI stocks with the Nasdaq-100 Index falling over 4% on the week.

While AI and technology stocks were among the largest losers during the week, there’s evidence that a rotation into the average stock continued to characterize market action. The Dow Jones Industrial Average finished slightly higher on the week while small-caps rallied to a new high (5-year weekly chart below).

Signs of broadening economic strength is helping boost the earnings outlook for the average stock. At the same time, inflation pressures and the implications for the interest rate outlook could have an outsized impact on expensive growth stocks.

The PCE price index, which is the Federal Reserve’s preferred inflation gauge, jumped by 4.1% in May compared to last year. The core figure that strips out food and energy prices rose by 3.4% and hasn’t been below the Fed’s 2% inflation target in over five years.

While energy prices have captured the headlines, rising costs for technology components are starting to bite as well. Due to escalating costs for semiconductors, both Apple and Microsoft announced a round of price increases for everything from the iPad to the Xbox.

This week, let’s look at a bearish short-term pattern forming on the QQQ ETF tracking the Nasdaq-100, and one chart showing the Mag 7 trading below an important top made last year. We’ll also look at an upcoming period of bullish seasonality, and how sentiment could fuel gains for the average stock.

The Chart Report

An explosive rally since late March saw the biggest gains narrowly concentrated in stocks leveraged to AI capex spending, especially semiconductor stocks. But since the start of June, there has been a rotation away from technology and into the average stock. While small-caps are rallying out to new record highs, the QQQ ETF tracking the Nasdaq-100 is filling out a bearish pattern in the chart below. QQQ is making a diamond pattern shown with the dashed trendlines, which can often times be a bearish topping pattern. The key level to watch over the near term is at the $700 level, which is trendline support in the pattern along with the 50-day moving average. A break below would suggest the pullback in tech stocks has more to run.

The current cyclical bull market emerged in late 2022 alongside the introduction of generative AI tool ChatGPT. Companies most leveraged to developments in AI include the “Magnificent 7”, which had been the stand out leaders in driving both price and earnings gains. But the momentum behind the Mag 7 is weakening compared to the average stock. The chart below plots a ratio of the Mag 7 price index to the equal-weighted S&P 500, which peaked out in late 2025. While the ratio turned higher off the late March rally, the average stock is once again outperforming which is sending the ratio back toward the lowest levels of the past year.

The technology and growth trade could be feeling the weight of recent inflation reports and the outlook for monetary policy. An updated look at the Fed’s preferred inflation gauge jumped to levels not seen in over three years. The PCE price index increased by 4.1% in May compared to last year. The core figure that strips out the impact of food and energy prices rose by 3.4% and hasn’t been at the Fed’s 2% inflation target since early 2021 (chart below). Market implied probabilities currently point to a Fed rate hike at the September meeting, while the 2-year Treasury yield is trading at 4.07% which is well above the fed funds upper target of 3.75%.

The S&P 500 is about to enter one of the best months of the year for calendar seasonality. While weakness in the back half of June is common, July ranks as the best performing month based on data going back nearly 100 years. The table below plots S&P 500 return data by month going back to 1928. July tends to produce the best overall average monthly gain at 1.71% and is positive about 61% of the time. As the S&P approaches a strong seasonal period, it’s also worth noting that several measures of investor sentiment are showing elevated levels of fear like the AAII report on retail investors showing bearish views running above the historical average while CNN’s Fear & Greed Index tips into “extreme fear” territory.

Stock Market Update

Investors are contending with an uncertain interest rate outlook following the Federal Reserve’s latest rate-setting meeting. While the meeting carried a hawkish tone over inflation concerns along with a strong economic backdrop, the peace deal between the U.S. and Iran has seen oil prices return to levels before the conflict started. But as a reminder of the recent impact of soaring energy prices, a consumer inflation report jumped to levels not seen in over three years. The PCE price index - the Fed’s preferred inflation gauge - increased by 4.1% in May compared to last year. The core figure that strips out the impact of food and energy prices rose by 3.4% and hasn’t been at the Fed’s 2% inflation target since early 2021 (chart below).

While the inflation picture continues to worsen, the average stock has been gaining ground on the capitalization-weighted indexes recently. That likely reflects evidence of broadening economic activity, which supports the earnings outlook outside of the AI trade. Bullish factors could be lining up to push the rally further into the month ahead. Investor positioning isn’t stretched while various surveys of investor sentiment like the AAII report on retail investors shows bearish views running above the historical average. At the same time, the S&P 500 is about to enter one of the best months of the year for calendar seasonality. While weakness in the back half of June is common, July ranks as the best performing month over the past 20 years (chart below).

Now for this week’s issue…

Easing geopolitical tensions between the U.S. and Iran kept downward pressure on oil prices and helped drive major indexes to strong gains last week.

The most durable sign yet of a lasting peace deal between the U.S. and Iran greeted investors to start the week. While President Trump has touted a coming deal for some time, an actual agreement containing details of a ceasefire was signed by both sides.

Part of the deal involves getting oil markets back to normal, including reopening the Strait of Hormuz while the U.S. will end its naval blockade and allow Iranian oil to be sold on the open market for the first time since 2018.

Oil prices have continued dropping in response (chart below) and are nearing levels seen before the war which is fueling hopes for inflation relief. But Kevin Warsh’s first meeting as the new Federal Reserve chair contained hawkish surprises.

Warsh was appointed under intense political pressure to lower interest rates. But among the rate-setting committee, nine of 18 members providing projections anticipated a rate hike this year. Warsh even came across as hawkish in his comments to restore price stability.

While market-based signals continue pointing to rate hikes in the months ahead, the average stock has been gaining ground on strong economic data. Market breadth is broadening from the technology and semiconductor trade driving gains off the late March lows.

More evidence of a solid economy arrived with the May retail sales report, which showed a gain of 0.9% compared to estimates of 0.5% and marks the fourth consecutive month of strong activity.

This week, let’s look at the bond market’s signals on the shifting rate outlook following the latest Fed meeting. We’ll also look at measures of expanding stock market breadth and evidence of strong economic growth, and why that’s a good sign for the rally looking ahead.

The Chart Report

While investors are hoping that the deal between the U.S. and Iran and corresponding pullback in oil prices will temper inflation, price pressures are spreading beyond energy. That’s because multiple catalysts are coming together at the same time to drive a jump in inflation. Catalysts include not just higher energy prices following the conflict in the Middle East, but also includes stimulus from large federal budget deficits that are running near 6% of GDP this year. At the same time, a measure of price pressures from supply chain bottlenecks is increasing that you can see in the chart below. Cost increases from energy prices and upheaval following last year’s trade war are likely playing a key role. You can see that supply chain pressures tends to lead changes in producer prices.

The first Fed rate-setting meeting under new chairman Kevin Warsh contained more hawkish surprises than investors expected. Warsh is under intense pressure from President Trump to lower interest rates, but that prospect was always going to be difficult given the Fed sets interest rates by committee. Across the committee, nine of 18 members providing projections saw at least one rate hike this year which brought forward market-implied probabilities for a rate hike to the September meeting. Even Warsh came across as being hawkish in his commitment in bringing inflation down to the Fed’s 2% target while removing the easing bias from the Fed’s meeting statement. Following the meeting, the 2-year Treasury yield that tends to lead changes in fed funds jumped to the highest level in over a year and is well above the current fed funds rate (chart below).

Concerns over persistently high inflation isn’t the only reason for the Fed to consider hiking interest rates. Recent economic data has been surprising to the upside as well. When the Fed cut rates last year, it was to get ahead of anticipated weakness in the labor market. But not only have recent payrolls reports surprised to the upside, other consumer data like retail sales along with measures of business activity are pointing to growth as well. The chart below plots an economic surprise index across different economic regions. You can see that positive U.S. surprises are near the highest level seen in several years.

Signs of broadening economic growth is helping the average stock catch up to the capitalization weighted indexes. The rally off the late March lows saw the S&P 500 recover to make fresh record highs. But the gains were being driven by technology stocks, especially in semiconductors that are leveraged to the AI capex trade. Meanwhile, the average stock lagged as evidenced by the NYSE advance/decline line in the chart below. While the S&P started making new record highs in April, the NYSE A/D line struggled to reach new high ground. That trend is being flipped in June, where a pullback in the S&P 500 has seen capital rotate into the average stock with the NYSE A/D line breaking out from a bullish ascending triangle pattern. The combination of a broadening rally and strong economic data is positive for the corporate earnings outlook.

While companies leveraged to AI capex spending are dominating the outlook for earnings growth, the outlook for earnings gains across the rest of the market remains above the long-term trend. You can see in the chart below that AI capex beneficiaries are projected to grow earnings by nearly 69% this year and 34% next year. Although AI-linked companies are experiencing a surge in earnings, the rest of the market is expected to post above average growth as well. The broader segment of the market is expected to grow earnings by 15% this year and 11% next year, which are both above the roughly 10% average annualized growth rate for overall S&P 500 earnings since 2010.

Stock Market Update

The first Federal Reserve rate-setting meeting under new chairman Kevin Warsh contained more hawkish surprises than investors expected. Heading into his nomination, Warsh has been under intense pressure from President Trump to lower interest rates. That prospect was always going to be difficult given the Fed sets interest rates by committee, but Warsh came across as being hawkish in his commitment in bringing inflation down to the Fed’s 2% target while removing the easing bias from the Fed’s meeting statement. Across the committee, nine of 18 members providing projections saw at least one rate hike this year which brought forward market-implied probabilities for a rate hike to the September meeting. Following the meeting, the 2-year Treasury yield that tends to lead changes in fed funds jumped to the highest level in over a year and is well above the current fed funds rate (chart below).

While equities initially sold off on the hawkish surprise, major indexes mostly recovered the losses and finished a holiday-shortened week with solid gains on a peace deal between the U.S. and Iran. This time a deal has actual substance with both sides signing an agreement that also reopens the Strait of Hormuz. Stocks are rallying as oil prices pull back, but it’s the recent improvement in breadth that’s most notable. During the rally off the late March lows, participation was narrowly concentrated in tech sector names especially semiconductor stocks. But as recent economic reports point to solid overall activity, the average stock is catching up. You can see that with the cumulative NYSE advance/decline line, which is now breaking out to new record highs following a period of consolidation (chart below).

Now for this week’s issue…

Investor optimism is growing as durable signs of a peace agreement between the U.S. and Iran looks within reach while the SpaceX (SPCX) IPO becomes the largest in history.

News of an peace deal between the U.S. and Iran has made headlines frequently in the past. But this time, both sides along with other parties involved with negotiations are confirming the deal.

That’s leading to a spillover effect in the stock market, where oil prices and longer-dated bond yields are both pulling back. A negative correlation between stocks and oil prices means the drop in energy prices is a tailwind for equities.

But that wasn’t the only bullish news boosting stocks. The SpaceX IPO was oversubscribed by four times, highlighting demand for the shares. The company debuted with a valuation that ran past $2 trillion, making SpaceX one of the most valuable companies in the world.

While there was plenty of positive catalysts greeting investors, not all reports brought good news for equities. That includes a pair of inflation reports covering consumer and producer prices.

The Consumer Price Index (CPI) jumped by 4.2% in May compared to last year while the Producer Price Index (PPI) surged higher by 6.5%. Both inflation measures are at the highest level since coming out of the pandemic-driven inflation wave (chart below).

While equity markets shrugged off inflation fears and the impact to valuations and monetary policy, better economic data is giving the average stock a reason to rally.

This week, let’s look at a positive breadth divergence that formed heading into the SpaceX IPO and factors driving a boost in the average stock. We’ll also look at the variables coming together to drive another inflation wave similar to the one that peaked in 2022.

The Chart Report

The SpaceX IPO smashed records by becoming the largest company to ever go public while also raising $75 billion. While SpaceX has a unique set of growth catalysts serving as tailwinds along with a polarizing chief executive in Elon Musk, the company is just the latest being caught in a speculative mania. The introduction of ChatGPT back in late 2022 coincided with the start of this cyclical bull market, and bullish sentiment around artificial intelligence infrastructure spending is boosting stocks once again. Just the mention of AI can serve as a tailwind for stock prices. The chart below compares S&P 500 companies citing AI on their 1Q26 earnings calls and their share price performance relative to those not citing AI. Since the start of the second quarter, companies mentioning AI have seen their share prices gain 12.7% on average compared to 2.6% for companies not mentioning AI.

While the stock market is shrugging off challenges on the geopolitical and monetary outlook, a sharp move higher in expected earnings growth is delivering a boost. The chart below shows that earnings growth for the S&P 500 is expected to top 20% in each quarter of 2026. Earnings optimism around AI spending is playing a key role, but you can also see that the median earnings growth is holding in line with prior years as well. Surveys of business activity in manufacturing and service sectors continue pointing to growth, while payrolls have seen a sharp rebound in recent months as well. Positive signs of broadening economic activity and the earnings outlook is a boost for the average stock.

With evidence of growth spreading beyond stocks leverage to the AI buildout, the performance of the average stock has been quietly improving. While the S&P 500 has been pulling back since the early June high, measures of market breadth have been holding up much better. That includes the percent of stocks across major exchanges trading above their 20-day moving average (MA) in the chart below. During the most recent pullback in the S&P, the percent of stocks in short-term uptrends has been improving that you can see with the dashed lines. The improvement in breadth is coming off an oversold condition seen in the average stock into the middle of May.

Many investors and economists are hopeful that a resolution to the war in the Middle East means an energy-driven jump in inflation will be temporary. But other inflation measures show that pressure in key core categories that exclude food and energy prices are inflecting higher as well. Core services ex-housing, which is also called super core inflation, increased by 3.7% in the May CPI report while recent annualized figures jump to the highest level in over a year (chart below). Back in 2022, outgoing Fed chair Jerome Powell called super core inflation “the most important category for thinking about future inflation down the road” since it tracks underlying price and wage pressures in labor intensive industries.

Multiple catalysts are coming together at the same time to drive a jump in inflation, and resembles factors driving the last inflation wave into 2022. Back then, the economy received a stimulus boost following the pandemic while supply chains were disrupted and energy prices spiked following Russia’s invasion of Ukraine. This time, inflation catalysts include higher energy prices following the conflict in the Middle East and stimulus from large federal budget deficits (including the One Big Beautiful Bill). At the same time, a measure of price pressures from supply chain bottlenecks is increasing that you can see in the chart below. Cost increases from energy prices and upheaval following last year’s trade war are likely playing a key role.

Stock Market Update

A spike across consumer and producer inflation isn’t offsetting investor hopes for a lasting peace deal out of the Middle East. The Consumer Price Index (CPI) jumped by 4.2% in May compared to last year while the Producer Price Index (PPI) surged higher by 6.5%. Both inflation measures are at the highest level since coming out of the pandemic-driven inflation wave (chart below). While there are hopes that a peace deal (once again) between the U.S. and Iran will help temper the energy-driven rise in inflation, there are signs that price pressures are spreading elsewhere. The supercore measure in the CPI looks at core services excluding shelter, which is a good way to proxy wage-driven inflation from service sectors. It jumped by 3.7% in May and has been inflecting higher in recent months.

While equity markets seemed to shrug off inflation fears and the impact to valuations and monetary policy, better economic data is giving the average stock a reason to rally. While some of the air is being released from the massive rally in AI infrastructure stocks, laggards off the late March lows are turning up recently. You can see that with measures of the average stock. The percent of stocks across the market trading above their 20-day moving average is diverging positively from the S&P 500 in the chart below. The dashed lines show that while the S&P 500 (blue line) is pulling back, the number of stocks in short-term uptrends (black line) is seeing improvement.

Broadening participation likely reflects recent improvement in labor market data and what that means for the earnings picture outside of the AI trade. The market activity and basing reset in many growth stocks could be setting up the next round of major breakouts. Keep reading to see:

Now for this week’s issue…

A blowout payrolls report for the month of May shows a resilient economy, but investors are choosing to focus on the implications for monetary policy.

The labor market added 172,000 jobs last month compared to expectations for 80,000. At the same time, prior months were revised even higher from an already strong pace of job creation. That brings the three month hiring average to 188,000 jobs (chart below).

The sharp inflection higher in payrolls growth comes at a time when forward earnings estimates are also moving higher. While that bodes well for the outlook for economic growth, it’s also the latest challenge to monetary policy.

The outlook for the Federal Reserve’s interest rate policy has shifted in recent months due to inflation pressures stemming from supply chain upheaval, rising energy costs, and fiscal stimulus. The primary driver behind the most recent rate cuts was front-running any emerging weakness in the labor market.

But the May payrolls report continues a streak of exceptionally strong job growth and shows that concerns over labor market weakness is fading. With jobs and inflation running hot, market-implied odds are quickly repricing the outlook for rates.

Odds are pointing to a rate hike as soon as December, while the 2-year Treasury yield that tends to lead monetary policy jumped to 4.17%. That’s well above the current target for the fed funds rate and shows the bond market is pricing tighter monetary policy.

Stocks reacted to the jobs data and implications for rates by posting one of their worst decline this year. The S&P 500 fell by 2.6% while the Nasdaq dropped by 4.2% in a single session following the jobs data. While the major indexes remain positive on the year, it shows the sensitivity to valuations from interest rates.

This week, let’s look at building evidence that the labor market is seeing positive momentum and what the means for that earnings outlook. We’ll also look at the variables behind the stock market’s reaction and the historic surge in the S&P 500 since April.

The Chart Report

The nonfarm payrolls report isn’t the only sign the labor market is holding up against geopolitical uncertainty. Initial jobless claims continue running near historically low levels while job openings are picking up as well. The monthly government JOLTS report tracks the number of job openings, which showed openings surging to 7.6 million jobs during April. That’s the highest level of openings in nearly two years. Positive data on the labor market is a positive reflection on the state of the economy and also bodes well for the earnings outlook. The chart below plots the rate of change in job openings against the growth rate in S&P 500 earnings.

Evidence of solid economic activity is helping the average stock catch up to the gains in the S&P 500 and Nasdaq. The chart below plots the NYSE cumulative advance/decline line and is a way to track the average stock. The A/D line has been lagging cap-weighted indexes in breaking out to new highs, which showed breadth on the rally from late March narrowing. But the A/D line is filling out a pattern that could see the average stock breakout. Since late March, the A/D line is creating an ascending triangle patten with recent pullbacks growing smaller. A breakout from the pattern should translate to relative strength across the average stock and finally see the A/D line confirm the rally in the major cap-weighted indexes.

While fears are easing over the state of the labor market, inflations concerns remain elevated. In addition to the payrolls report, last week features updates on business activity in the manufacturing and services sectors of the economy. While those reports continue showing growth, the prices paid components keep pointing to rising inflation. Surveys on manufacturing and service sector activity from the ISM saw growth accelerate in May compared to April while leading indicators of activity jumped as well. The new orders component of the manufacturing survey was reported at 56.8 while services jumped to 57.3. The surveys are constructed so that a reading above 50 indicates expansion. But in the services report, the pries index rose to 71.3 and is the highest level since August 2022. The prices index tends to lead changes in the Consumer Price Index (CPI) in the chart below.

Rising inflation impacts equity valuations through the impact on interest rates. Higher rates present competition for investor capital and also decreases the present value of future expected corporate profits. Stocks could be especially vulnerable to rising rates as some measures of valuations are near the most expensive levels ever seen. That includes the S&P 500’s cyclically adjusted price-to-earnings ratio (CAPE). The CAPE ratio compares the current level of the S&P to a 10-year average of earnings to smooth out the business cycle. The CAPE ratio currently stands at 42.5 and has only been higher during the internet bubble in the late 1990s.

The S&P 500 is coming off a historic two-month return with the index gaining over 16% in April and May. Since the second World War, there’s only been four other instances where the S&P has seen a two-month stretch rivaling that return. During those prior instances, a strong two-month stretch happened when the economy was coming out of recession and stocks were in the early stages of a rally. Another occasion happened ahead of 1987’s stock market crash. With recent narrow breadth and the outlook for monetary policy quickly becoming more hawkish, investors should stay mindful of the bearish outcome in the months ahead.

Stock Market Update

A batch of better than expected economic reports is setting up a highly anticipated May payrolls report. Updated surveys on manufacturing and service sector activity from the ISM saw growth accelerate in May compared to April while leading indicators of activity jumped as well. The new orders component of the manufacturing survey was reported at 56.8 while services jumped to 57.3. The surveys are constructed so that a reading above 50 indicates expansion. This week also saw an updated JOLTS report covering the month of April, which showed job openings surging to 7.6 million jobs during the month and is the highest level of openings in nearly two years. The jump in job openings is another confirming indicator on the earnings outlook, where the rate of change closely tracks corporate profits (chart below).

While business surveys and job openings is another tailwind for the earnings outlook, the data is putting more pressure on the Federal Reserve and its policy stance. In the same ISM surveys, measures of prices paid remain near extremely elevated levels which tends to lead inflation. If the payrolls report for the month of May confirms underlying strength in the economy and labor market, the outlook for monetary policy will grow more uncertain given the recent jump in consumer and producer inflation. At the same time, evidence of solid economic activity is helping the average stock catch up to the gains in the S&P 500 and Nasdaq. The chart below plots the NYSE cumulative advance/decline line and is a way to track the average stock. The A/D line has been lagging cap-weighted indexes in breaking out to new highs, but is closing in on new high ground.

Now for this week’s issue…

While President Trump isn’t in a hurry to approve terms of a deal, hopes of a ceasefire between the U.S. and Iran could potentially see the strait of Hormuz reopened to tanker traffic.

The prospect of a return to normal in a key producing regions sent oil prices to their worst month since 2020 with an 20% decline (chart below). The drop in energy prices is also having spillover effects to rate markets.

The 30-year treasury yield has pulled back below 5%, making the recent move look like a false breakout. The pullback in oil and interest rates is helping drive the S&P 500 to new heights.

But the most recent report on the Fed’s preferred inflation gauge contains a warning. Within the the Personal Consumption Expenditures (PCE) price index for April, the core goods figure that excludes food and energy rose by 2.8% and is one of the biggest increases in decades outside of the pandemic aftermath.

That shows underlying inflation has been a growing issue even before the spike in energy prices, and likely reflects supply chain upheaval from last year’s trade war. That’s keeping the outlook for monetary policy in question.

At the same time, inflation is pushing toward levels that have historically had a significant impact on stock market valuations, while market-implied inflation over the next 10 years is also hitting levels that have presented headwinds for the S&P 500.

This week, let’s look at inflation pressures stemming from more than just the jump in energy prices. We’ll also look at a couple ways that rising inflation could pressure stock prices and the key levels to watch, and why equity valuations are making stocks particularly vulnerable.

The Chart Report

The Federal Reserve’s preferred inflation gauge - the Personal Consumption Expenditures (PCE) price index - was released for the month of April. The headline figure jumped by 3.8% compared to last year while the core figure that excludes food and energy prices rose by 3.3%. For investors hoping that the boost in inflation could be temporary from the jump in energy prices, the report contained bad news. The core goods figure that excludes food and energy rose by 2.8% and is one of the biggest increases in decades outside of the pandemic aftermath (chart below). That shows underlying inflation has been a growing issue even before the spike in energy prices, and likely reflects supply chain upheaval from last year’s trade war.

The major stock indexes like the S&P 500 and Nasdaq continue grinding higher despite rising inflation and the impact on interest rates across the yield curve and outlook for monetary policy. But market-based inflation expectations and the impact on interest rates is nearing levels that have posed issues for stock prices in the past. The chart below plots the S&P 500 (black line) along with the 10-year inflation breakeven rate (orange line). A push toward the 2.5% level on the 10-year inflation breakeven has pressured the S&P 500 over the past few years, and is nearing that level once again.

If inflation keeps accelerating further in the months ahead, that could add significant pressure to stock valuations. High inflation tends to lead to high interest rates, which makes the present value of future corporate profits worth less in present value terms. The chart below shows the average S&P 500 P/E ratio under different inflation regimes going back to 1980. You can see that average valuations start taking a big hit as inflation moves above 4%. With headline consumer inflation running over 3%, potential acceleration in the months ahead could have a major impact on valuations.

Rising inflation impacts equity valuations through the impact on interest rates. Higher rates present competition for investor capital and also decreases the present value of future expected corporate profits. Stocks could be especially vulnerable to rising rates as some measures of valuations are near the most expensive levels ever seen. That includes the S&P 500’s cyclically adjusted price-to-earnings ratio (CAPE). The CAPE ratio compares the current level of the S&P to a 10-year average of earnings to smooth out the business cycle. The CAPE ratio currently stands at 42.5 and has only been higher during the internet bubble in the late 1990s.
